House-elves are descendants from elves, who locked away their power, in fear that wizards would use and corrupt it. But... the wildfire that is magic can never be tamed. And elves, they are connected to the earth, mother magic; more than anyone else. Even wizards. Also, they're distantly related to hobbits. The form of the house-elf was made specifically for others to underestimate. When they 'pass on', they are able to access the realms(including where Harry went after he died) and unlock their true form. Any bad 'master's' get thousands of years of bad karma.
